From what the Mother explained, the glowy fantasy light is something similar to people's souls. She says something like "everyone has a little of this inside them". When Jacob throws his brother in the cave and Smokey comes out, I understood it as the MiB's soul having been split from his body. Then later Jacob just finds the "empty" body and puts it in the cave with their mother.
